Cash Flows, Time-Weighted and Money-Weighted Returns

Why deposits and withdrawals change the interpretation of trading account growth.

Separate wealth changes from investment change

An account balance can increase because of a deposit rather than successful trading. Conversely, a withdrawal can reduce ending equity without indicating a trading loss. A comparison must identify external flows before treating the balance ratio as a return. Store amounts, dates, sign conventions and the relevant valuation immediately around a flow where the chosen method requires it.

In an invented account, opening equity is one hundred units, a deposit adds fifty units and ending equity is one hundred fifty units. With no investment movement, wealth increased while the investment return remained zero under a correctly applied return method. A bare ending-to-opening ratio would report a misleading fifty percent gain. The missing flow ledger is therefore a material evidence gap.

Time weighting needs correctly cut segments

Time-weighted returns aim to separate investment performance from external capital timing by connecting subperiod growth factors. The necessary segmentation depends on valuation and flow policy. A correct multiplication of supplied segment returns does not validate whether those segment returns were actually calculated from the required account records.

Suppose the invented segments are plus ten percent and minus five percent. Multiplying one point one by zero point nine five gives one point zero four five, a four point five percent total. Summing the segment percentages gives five percent and answers a different arithmetic question. Keep source segmentation and calculation precision in the reproduction record.

Money weighting asks an investor-specific question

Money-weighted methods take the amounts and timing of investment cash flows into account. They can describe one investor's experience rather than a manager's comparable investment process. Changing when capital enters can change this result even if the underlying portfolio path is unchanged. Do not identify a quoted internal rate of return as an interchangeable substitute for a time-weighted series.

Some cash-flow patterns can make an internal-rate calculation ambiguous or fail to yield the intended economically meaningful solution. This publication's simple period bridge does not solve irregular cash-flow equations. Leaving that computation outside its scope is preferable to displaying an apparently precise result from incomplete dates or an unexamined solver assumption.

Cost and currency conventions still matter

A time-weighted label alone does not establish whether management expenses, performance fees, taxes, financing or transaction costs were included. Cash balances can be valued in one currency while reports present another. Translate only with a declared method and actual observations, not a current exchange rate applied retrospectively to an entire series.

Record whether fees reduce share value, are charged outside the account or are merely estimated. The appropriate return object may be a fund class, a segregated account or a hypothetical strategy. A source-backed classification is necessary before the chosen arithmetic can become a meaningful comparison. The GIPS reference collection is a route to formal reporting materials, not evidence that a record here complies with them.

A reproducible flow checklist

Before permitting a comparison, retain opening and closing valuation dates, each external flow, the flow-treatment rule, segment boundaries, charge treatment and return definition. Then reproduce a small test example independently. Software checks can reveal sign errors or an incorrect percentage scale, but they cannot establish that a missing bank transfer never occurred.

When a source provides only cumulative return, report that the flow treatment is not independently reconstructed. Do not infer a net investor experience from a gross account description. A valuable profile explains the available method and its boundary; a misleading one converts uncertain capital movements into an exact person-level league position.

Apply the distinction

Use the complete authored packet to inspect how this issue changes the permissible comparison. Record unresolved inputs rather than replacing them with a made-up number. Keep an original source reference beside each factual observation, and state when the calculation is illustrative rather than based on an actual account.
